Escrow is a legal and financial arrangement where a neutral third party temporarily holds funds or assets on behalf of two other parties until a specific transaction is completed or contractual conditions are met. It acts as a safe middle-ground to ensure neither side gets scammed. The concept is most commonly used in real estate, but it can apply to any major purchase or contract. It functions in two primary ways:

1. During a Home Purchase (Closing Escrow)When you agree to buy a house, the deal doesn't close overnight. Escrow protects both the buyer and the seller during this waiting period:

Earnest Money: The buyer’s good-faith deposit is placed into an escrow account managed by a title company, escrow agent, or real estate attorney.

Asset Protection: These funds sit safely in the account. If the deal falls through because of a failed inspection or appraisal, the buyer usually gets their money back.

Completion: Once all the paperwork is signed, the contingencies are met, and the loan is funded, the escrow agent releases the money to the seller and the property deed to the buyer.

2. During Homeownership (Mortgage Escrow)After you buy the home, your lender will likely set up a mortgage escrow (or impound) account. This helps you avoid massive, unexpected bills:

Monthly Payments: A portion of your monthly mortgage payment is set aside into an escrow account.

Bill Pay: Your lender uses these exact funds to pay your property taxes and homeowners insurance directly when they are due.
