F/S – Risk of Material Misstatement

Since the risk of F/S material misstatement is a common area of concern across all risk assessment exercises, and since it requires thorough understanding of the standards, we’ll be sharing a series of posts facilitating this to risk professionals as well as accounting professionals. The common trigger of all the below events is usually absence of internal control over financial reporting, and the impact in common is material misstatement.
Through this series, we aim to clarify key concepts, highlight practical risk indicators, and bridge the gap between risk management and financial reporting.
The below examples are row material and will require being put on your risk assessment model to complete the identification and evaluation process as per your methodology.

The mitigation of such risks remain easy through implementation of simple accounting policies aligned to the standards along with reporting checklists implemented with proper controls.

Below are some examples:

Risk of F/S Material Misstatement
Line Item: Interest Bearing Loans and Borrowings
Applicable Standards: IFRS9, IAS 23, and IAS1
Risk Case #1:

Presentation under IAS1 - Misclassification of long term and short-term borrowings

Risk that breach of loan covenants may trigger all borrowings classified as non-current in the statement of financial position as current if the loan agreement contains a condition that requires the company to pay all outstanding amounts immediately upon breach (unless the company obtains a waiver from the bank prior to the reporting date)

Risk Case #2:
Measurement at initial recognition - accounting for transaction costs
Failure to identify all transaction costs e.g. loan arrangement fees, legal fees, administration fees, etc. Failure to account for identified elements of transaction costs properly as a deduction from the borrowings at initial recognition affecting the effective interest rate of the borrowing.
Risk Case #3:
Derecognition of the borrowing:
Misapplication of the (10% or more) test resulting in improper accounting for any restructuring transaction (continuation of old borrowing vs derecognition and recognition of new borrowing).
Risk Case #4:
Capitalization of borrowing costs - Specific borrowings
1. Specific borrowings - failure to capitalize borrowing costs arising on a specific borrowing on eligible/qualifying assets in accordance with the requirements of IAS 23.
2. General borrowings - failure to apply capitalization rate (average borrowing costs/average borrowings throughout the year) to average expenditure on qualifying assets
