GOOD DEBT v BAD DEBT

For most people, debt is a part of life. None of us like making those interest payments, but saving enough cash for really big purchases – say, a home or education - isn’t always possible. And in some cases, it isn’t financially smart.

So, if you probably have to take on debt at some point in your life, how can you tell when it’s worth it? How do you know when the cost of interest is worth the benefits? Well, good debt benefits your financial future, while bad debt harms it. And luckily, what you’re buying often makes that distinction clear.

There’s an argument to be made that no debt is good debt. But there are cases where taking on debt pays dividends in the future. Here are a few:

1. STUDENT LOANS - these allow you to get an education that will increase your long-term earnings potential.

2. MORTGAGES - your living expenses build equity in an asset! And you have to live somewhere right?

3. SMALL BUSINESS LOANS - these can allow you to start or grow a profitable company to increase your future cash flow.

Bad debt is anything where you’re taking money from your future self to spend more today. If the debt won’t bring you future income or wealth, but rather funds your current lifestyle, it’s bad debt - credit cards, payday loans, auto loans etc.

This year already Australia has seen a 50% increase in home loan refinances, with 33,712 Australians refinancing a whopping $15 billion worth of mortgages in May this year.

Why are so many people refinancing their home?

First and foremost, the economic squeeze brought on by COVID-19 has made people stop and take stock of where they can make savings in their family budget. And one possible way to do that is by refinancing, as Australian home loan rates have never been lower.

Why are rates lower?

On top of the Reserve Bank of Australia (RBA) dropping the cash rate to a record low, lenders are currently competing hard for your business by offering never seen before interest rates.

So how much can you save by refinancing?

Well, that’ll depend on your individual circumstances and a number of other factors, including how big and old your loan is.

To give you a lower-end-of-the-scale example, a recent RBA study found that for loans written four years ago, borrowers are charged an average of 40 basis points higher interest than new loans.
“For a loan balance of $250,000, this difference implies an extra $1,000 of interest payments per year”.

And if your loan amount is higher or older than then the above example – then there’s a decent chance that refinancing could save you even more than $1000 in interest payments each year.
