Mathematician who changed the history.

Probably very few people know that we are obliged to the mathematician David X Li and his well-known “Li’s formula” based on “Gaussian kopula function” for the crisis 2008 and its consequences which the world face till now.

Kopula is a multidimensional function of distribution defined on a n-dimensional single cube [0, 1] n, and that each of its marginal distribution evenly on an interval [0, 1].

David Li created a formula by means of which with very high percent of probability it’s possible to calculate the casual determined distribution of a variable in a digital row when you are modeling an investment portfolio.

In practice the formula showed a brilliant result and all big players of the equity market that had access to this formula began to worship to it as to a golden calf.

Now investment institutes ceased to be afraid of mistakes in the calculations and the rivers of securities began to join the huge monetary sea named the bonds provided with debts.

Thus the world have seen the boom and euphoria that begun in 2006.

It was invested only 270 billion dollars in bonds before emergence of the formula. And in 2006 the total amount of monetary weight that was in the market of debt bonds made 4,7 trillion dollars.

Only monetary weight invested in credit default swaps CDS increased from 920 billions to 62 trillion dollars.

It was even offered to nominate David Li to the Nobel Prize.

And here comes that wasn’t considered by Li’s formula.

Hundreds of billions dollars that were invested in the real estate start to give failure.

Because all those ordinary people which took the credit under real estate were far from Li’s formula and many of them didn't even think that it’s always necessary to pay the credits. Only in this case the formula will work and will make for their owners the inconceivable profit. All credits in the built system have to be extinguished.

The result of unaccounted function by Mr. James X Li we will feel for a long time. And till now it is not known how all this will end.

7 milliseconds of excess profits

On 18 of September American “central bank”- the Federal Reserve System- made a statement that it won’t turn off the program of “quantitative mitigation” within which 85 billion dollars are pumped into American economy monthly.

An unbelievable event have happened this day that sent to a knock-down all analysts and exchange traders.

Nevertheless let’s look at the chronology of this event in details to understand who have earned on it.

At the day of announcement journalists arrive to the office of the Federal Reserve at 13:45 and gather in the room for the press. After that the doors were closed behind them. At 13:50 the staff of the FRS gives them the text of decision to give chance to the press to study the difficult financial text. At 13:58 TV reporters are allowed to go to the balcony to the cameras. “Writing” journalists are allowed to call to their editorial office. But the rules of the FRS don’t allow neither the one nor the other to say a word till 14:00 – the time which verify by the “national atomic clock” in the Colorado. The electronic mass media of course have an advantage because the hurriedly written statement about the essence of decision will get on the news lines at once after the end of “embargo”.

The thing that amazed everybody who was watching the process is that in 7 milliseconds in which theoretically the light can run 960 kilometers from the Washington to the exchange in Chicago (CME) by the fiber-optical cable, the high-frequency traders managed to make transactions on a difficult imaginable 600 million dollars, taking out the best profits from the following rapid growth on the positive news.

And it’s more exciting because the first transactions had to occur in the exchange of New York a couple of milliseconds earlier than in Chicago as the NY is closer but it didn’t occur!

Journalists of the CNBC had already got interested in this phenomenon and made an interrogation to everybody who have had an access to the decision before 14 p.m.

The grandes of financial journalism such as Thomson Reuters and Dow Jones got off with oaths that they didn’t break the embargo and that they didn’t publish the news before the term. At the same time with a surprise general public found out that there are absolutely new type of news agencies specializing on extra urgent delivery of the data in a machine-readable look directly to the analytical IT systems of the high-frequency traders.

However, there are exotic versions also while everybody are looking for a realistic explanation of this event.

The light with information about the key decision run 960 km from Washington to Chicago by the optical fiber in 7 milliseconds.

But if to send it straight cutting off the way through the Earth bark it will take only 2,3 milliseconds.

So there is a logical question or the high-frequency traders have already learned to operate neutrino and to send them directly to the exchanges or someone from inside merged the information.

In the American trading blogs rather roughly there is a discussion of a position of one of participants who relied on growth of an index of volatility VIX.

On Tuesday spread on call options was constructed. 25 thousand of call options on index VIX with a strike 17 were sold and 200 thousand of call options with a strike 27 were bought. The cost of the position made 50 thousand dollars.

Differently the trader stakes on growth of an index of volatility to 30 points till the expiration date of nearest options in September.

Now the indicator is on the mark of 16 points and if till the expiration date the essential growth doesn’t occur trader will suffer losses. Intrigue is that even in case of essential growth the position can turn with a rather big losses. The worst option of succession events will be the situation when XIV will show the essential growth but will stop on mark of 27 points. Losses in that case will make 25 million dollars.

The reason it will happened is that the nearest contracts will expire “deeply in money” and the options that were bought simply will take away the award paid for them.

The point of profitability is on the mark of 28,43 points. At movement of a basic asset above this mark the trader will get $175 thousand for each 0,01 points of the movement VIX, and on a mark of 33 points the profit will already make nearly $100 million.

However it’s only in case the trader will sit and wait. And there is no such confidence. Besides options have temporary cost which depends not only on a cost of a basic asset. Anyway it’s curious to observe the succession of events.

Apparently, the trader expects repetition of a situation of 2011 when the market after decrease in a rating of the USA showed the steep falling comparable on scales to a collapse of 2008. The index of volatility grew then till the mark of 60 points.

However it should be noted that the present situation is a little bit different then in 2011. First of all then for some time the program of quantitative mitigation stopped. The truth is that and now there are a lot of factors which can frighten the market: the situation in Syria, the today's report on a labor market of the USA, the decision of FRS on monetary policy on September 18. Volatility has property to grow before the important events.
