ALTERNATIVE FINANCE IS BETTER THAN TRADITIONAL FINANCE

What exactly is alternative finance?

Alternative finance is finance that is alternative to traditional finance. Traditional finance, is finance provided by your big four banks to SMMEs.

Traditional finance include mortgage loans, business loans (Term Loans), etc. All these loans to SMMEs require that the SMME must own collateral before they can qualify for the loan.

So to give a simple answer about what exactly is alternative finance, alternative finance is finance that does not require the applicant to possess collateral before it is given by lenders to SMMEs.

However, alternative finance direct lenders have requirements that SMMEs must meet to qualify for funding. Those requirements are:

1. The SMME must have been in operation for a period of at least 6 months.

2. The SMME must generate revenue of at least R40 000,00 a month.

3. The SMME must produce a valid business bank statement.

The purchase order (PO) finance is the only alternative finance product that doesn't require the above requirements. The only requirement is that the SMME must be in possession of a valid PO.

What's awesome and amazing about alternative finance is that it is easily accessible to SMMEs. Furthermore, the SMME doesn't have to wait forever to be approved. It only takes 24 hours to wait for approval of the loan.

What exactly is the difference between purchase order finance (POF) and invoice discounting? Invoice discounting is an alternative finance product provided by a lender to the borrower, whereby the borrower uses trade receivables (debtors) as collateral to secure capital funding.

On the other hand, POF is an alternative finance product provided by a lender to the borrower, whereby the borrower uses future revenues from the tender/contract as repayment for the advance. POF is mostly used by companies doing business with the government here in South Africa.

So in the nutshell invoice discounting uses debtors as collateral for the repayment of the advance, while the POF uses contract/tender future revenues as collateral. POF is mostly used in government tenders and invoice discounting is mainly used by the private sector.

A MERCHANT CASH ADVANCE IS NOT A BUSINESS LOAN

There is a misconception in the alternative finance industry of classifying a merchant cash advance (MCA) as a business loan. Nothing can be further from the truth, there is no way an MCA is a business loan.

MCA was originally structured as a lump sum payment to a business in exchange for an agreed-upon percentage of future credit card and/or debit card sales. In other words, a business owner was given a lump sum in exchange for a percentage of future revenues.

The MCA provider would enter into an agreement with the business owner's debit/credit card processor, to deduct on behalf of the MCA provider, the principal amount owed together with the percentage of future revenues agreed to. The deduction can be done on either daily, weekly or monthly bases.

Therefore, MCA transactions are not subject to usury laws as most business loans are subject to. The borrower doesn't pay a fixed interest rate over to the MCA provider, whether on a daily, weekly or monthly basis.
